"Skin in the game" is a popular phrase in investing circles, but it's not as straightforward as many believe. While it's often seen as a positive when fund managers invest heavily in their own strategies, this simplistic view overlooks complex incentive structures. Three key points to consider: 1. Asymmetric incentives: Some fee structures, like traditional hedge fund performance fees, can create misalignment. Managers may capture disproportionate upside while clients bear most downside risk. 2. Potential negative signal: A manager investing heavily in their own strategy could indicate overconfidence rather than prudence. Diversification and humility are valuable traits in investors. 3. Group decision misalignment: In boards and committees, individuals often have different incentives and metrics, leading to compromised decisions. Remember, incentives drive behavior. When evaluating investment opportunities or decision-making processes, look beyond surface-level "skin in the game" and consider the nuanced reality of incentive structures.
