Investment Banking: DCF Valuation Explained (Free Model Download)🏆 By following these five easy steps, you can master the DCF: 1) Forecast free cash flows to a steady state, which is normally 5-10 years. 2) Calculate the Weighted Average Cost of Capital (WACC). WACC is the discount rate that will be applied to future free cash flows. This is significant for equity and debt holders, it represents the minimum rate of return that investors require to invest in the company. On the other hand, it represents the cost to the company to access this capital. 3) Calculate the Terminal Value This represents the value of all cashflows beyond the forecast period (10 years in this example) for the company in perpetuity. It often represents a large proportion of the total present value of the company's Enterprise Value. 4) Discount the Cash Flows to Today This includes the individual cash flows in the forecast period (10 years) as well as the terminal value. We use the WACC (from step 2) as the discount rate. And then add these values together to get the Enterprise Value for the company. 5) Walk the Enterprise Value to Equity Value Bridge The general formula is: Enterprise Value - Net Debt = Equity Value. By dividing the Equity Value by the number of shares outstanding, we will arrive at the implied share price.
