A Banco de Portugal Occasional Paper on Decentralized Finance Decentralised Finance (DeFi) has gained significant attention in recent years. It aims to replicate the functions of the traditional financial system in a disintermediated way leveraging on the interplay between blockchain technology, smart contracts and stablecoins. This paper provides an overview of the underlying components of this relatively new ecosystem, as well as its associated risks from the perspective of a financial supervisory authority. While DeFi inherits the risks present in traditional finance, some of these risks could be amplified due to the lack of a clear regulatory framework and the intrinsic features of the DeFi space. Therefore, this paper also takes a closer look at the regulatory challenges involved, including the promise of self-regulation, and explores potential avenues for addressing these challenges without stifling the innovation that DeFi can foster.

I've spoken to several developers building #blockchain solutions in Europe. Most of them find It difficult to navigate the complex EU regulatory maze when starting, not to mention quite boring too! 😅 Hopefully, I can simplify this for you here: 1️⃣ #MiCAR: Markets in Crypto Assets Regulation Dapps that require digital assets like cryptocurrencies, stablecoins or utility tokens. Challenge: Adapting to new compliance standards, innovating within the rules, and obtaining licenses. Solution: 📌 Regulatory #Sandbox: Use the Sandbox provided by the ESMA (European Securities and Markets Authority) or other national authorities. Here you can conduct live experiments in a controlled environment. 📌 Token #Simulation: Use token simulation tools to visualise and simulate the behaviour of your tokens over time, eventually identifying and mitigating potential risks. 📌 Stay Informed and Get #Help: Engage proactively with EU regulators. Get support from legal and regulatory experts. 📌 Invest in compliance #technology: Helps you compete with larger companies with bigger budgets with compliance. -- 2️⃣ #GDPR: General Data Protection Regulation Blockchain companies that store user identities Challenge: Keeping data safe while using a transparent and permanent system like a blockchain. It must allow users to delete it if they want Solution: 📌 Store-Off Chain: Keep sensitive data #off the blockchain and only store necessary references/ hashes on it. 📌 Zero Knowledge proofs: Use #ZK proofs and other privacy technologies to minimise data exposure while remaining compliant. 📌 Data #Encryption and #Pseudonymization: These techniques help protect personal data. -- 3️⃣ #eIDAS (Electronic Identification, Authentication and Trust Services) Companies providing digital products and services would like to scale their business across the rest of EU member states. For example, a platform for creating and verifying digital #signatures. Challenge: Lack of #trust and #Interoperability of digital services across EU member states. Adapting to different national standards. Solution: 📌 Partnerships with Trusted-Service Providers (#TSPs): This will streamline the integration process and help obtain relevant #certifications. 📌 Invest in interoperability with eIDAS-compliant #platforms.
