A recent opinion piece in LiveMint catalyzed a train a thought on CBDCs. As one of the earliest students of the instrument and its potential financial stability implications, in my assessment, the RBI might want to bear the following pointers in mind: {Note that these observations pertain to R- CBDC}. -Going for a wide adoption of CBDC will be unhelpful given India has both a scaled RTP and a large deposit insurance umbrella. { More on this below} -RBI should aim for deeper & narrower adoption ( verticalized) for the R- CBDC if they are to scale the project. Find one or few hero use- cases. {See more below} -Pitch that this is a CB liability is pointless in a world with deposit insurance. A Financial consumer would care who is on the other side of a savings / custodial instrument in a world where deposit insurance does not exist. In a world with a large deposit insurance backstop, network effects will operate in favor of "Bank money". It's math. - Bells & whistles like programmability may make it incrementally attractive but these are already available on card artefacts and indeed UPI to a limited degree as well. Likewise, we already have social payments infrastructure on AePS that delivers at scale. CBDC will be also- ran along these use- cases. -Borrowing an insight from Peter Thiel's "Zero to One", to gain adoption, CBDCs have to be 10x better relative to existing options in removing friction in a given use- case. At the present juncture, cross- border payments appear to be that space. -India is the largest in- bound remittance market. Yet, costs of remittance are ~ 600 basis points & change. The UN SD Goal is to bring them down to ~ 300 basis points. RBI might want to double down on experimenting around this use- case. { Side - bar: Project Dunbar that is testing for settlement of multiple CBDCs is an experiment worth tracking. Look it up}. -There are a few other use- cases available to be explored. I will revisit this policy issue again sometime, look forward to riffing on those at the time. I gotta book for now. LiveMint recently reported on CEO pay in #NBFCs. The conceit of the piece was around the spread between CEO pay in the context of NBFCs, relative to that for Banks, both private and public. Much of the piece was about juxtaposing the respective INR # punctuated with some expert quotes around the applicable law- BR Act empowers RBI specifically to regulate Bank exec pay; RBI Act does not. {Side-bar: Chapter III-B RBI Act can be used to derive that power for NBFCs though, the language of the law being expansive} That triggered a train of thought that has long since your boy's pet peeve- the excessive focus of regulators and the media on *how much* relative to *how*. In other words, from a public policy standpoint, we should pivot towards regulating *structure of executive pay in #BFS* rather than just bean counting cash + contingent pay for the CEOs. First off: By "structure", I am referring to the relative composition of cash, options, stock, bonus and other perquisites that go into the bank / Non-bank CEO pay bundle. Why is that important? A Bank / NBFC is a levered business in its very construct. Lend long, borrow short. The larger the asset book for a given entity, the greater external spillovers from its distress. As a corollary, greater the implicit safety net for large BFS entities Connecting the dots to the incentives of the CXO suite from this structure, a putative bank / NBFC CEO has a greater incremental incentive to issue risky assets. In sufficiently "perfect storm" conditions, that can manifest in GFC-scale blowouts. So we have capital, liquidity and executive pay regulation. Among these pillars, the focus of pay regulation ought to be ensure that bank / NBFC executives have sufficient skin in the game (ie their own capital) to lose so that they will take prudent risks (rather than bet the house). But the present pay reguatory apparatus in #BFS does not provide for this. It can be made better on two counts, in my assessment: -As I pointed out above, focus the regulation exclusively on structure of the pay (and leave the absolute # to the market forces). The Banking Regulation Act provision is a vestige of socialist era. Let's suitably update it to empower the #RBI to evaluate structure of bank pay, not the amount. -Upgrade the extant regulations that speak to the structure of pay to add "bail-in" instruments (eg, contingent convertible bonds) that ensure bank / NBFC executives have non-trivial "$ to lose". The scope of this despatch isn't wide enough to dig deeper into CoCos but suffice to observe here that in one version of their design, they convert into equity at a discount to par on defined capital floor breaches; this engineering unlocks powerful incentives to take prudent risks. Will dig deeper into the power of "bail-ins" from financial stability perspective some other time.
